I have these two images that I am trying to ...morph...for lack of a better word.
I am trying to start with IMAGE1 that leads/turns into IMAGE2.
How can I do that?

Use Adobe image ready and animate it somehow. Try http://www.good-tutorials.com/
They might have a step by step guide on how to do it.
You just need a gif animator, there are all kinds of free software downloads that would work fine available here from Tucows. The Morphbuster may be just what you are looking for.

I am looking to put this on a piece of paper.
In either MS Paint or Photoshop...or some other Image Editor....make a new do ent...making the size at least half the size wider then the pics...open up both pics..put them in two different layers...make one pic hug the left side of the do ent...make the other hug the right side of the do ent...they should now be overlapping...now just fade one pic off into the other...

Do you want the pictures to fade into each other (side by side) or morph it together (one on top of the other)?

thats what i was thinking.... he pm'd me saying what he wants but im still sort of confused.... does he just want the images side by side?

I played around with the graphics, I think I got what you were looking for. Basically half of one fading into the other half of the other.
